Instrumented PCA for Conditional Betas and Factor Forecasts
Summary
This notebook uses a synthetic asset panel to demonstrate Instrumented PCA, where factor loadings depend linearly on characteristics observed before returns. Alternating least squares estimates the characteristic-to-loading map and realized factors. Because the factor representation can rotate or change sign without changing fitted returns, recovery is evaluated with rotation-invariant subspace diagnostics rather than direct comparisons of factor labels.
The notebook then connects the fitted structure to a three-stage forecasting process: estimate loadings and factor history, forecast factor premia using only information available at each decision, and map those forecasts to assets using current characteristics and the fixed loading map. Its synthetic timing pairs characteristics at one period with the next period’s returns, with an embargo at the training boundary. Walk-forward predictions are revealed sequentially, and uncertainty and sensitivity to the assumed factor count are reported.
The experiment recovers the planted structure but finds that factor forecasts do not outperform a zero-return baseline when factor premia are independent. This is a teaching simulation, not an untouched final evaluation or evidence that real-market factors are predictable. Its conclusions depend on the synthetic data-generating process.
